USD/JPY Drops 3% to 158.34 yen After Touching 40-year Highs This Week

Japan's yen posted its strongest gain against the U.S. dollar since 2022 on Thursday, fueling widespread speculation that Japanese authorities had intervened in the foreign exchange market to halt the currency's prolonged decline after it recently fell to a four-decade low. The U.S. dollar dropped as much as 3% to 158.34 yen after trading near 164 earlier this week, marking its biggest one-day decline in more than three years. Although Japan's Ministry of Finance did not confirm any intervention, traders pointed to unusually large trading volumes and the scale of the move as strong indications of official action.

The sharp reversal came just one day after the U.S. Federal Reserve left interest rates unchanged, a decision that weakened the dollar as investors questioned how aggressively the central bank would tackle inflation going forward. The softer dollar, combined with weaker-than-expected U.S. economic growth data, created an opportunity for Tokyo to step into the market at a time when speculative short positions against the yen had reached elevated levels.

 

Market attention has now shifted to the Bank of Japan's policy decision, where policymakers are widely expected to keep the benchmark interest rate unchanged at 1.00% following June's hike. However, investors will closely watch the updated economic outlook and Governor comments for clues on the timing of the next rate increase. Stronger-than-expected Tokyo inflation data has reinforced expectations that the Bank of Japan could raise rates again later this year, with many economists favouring an October move.

 

Despite Thursday's dramatic rebound, analysts cautioned that intervention alone is unlikely to produce a lasting recovery unless supported by tighter monetary policy. Japanese authorities reportedly spent around US$70 billion defending the yen earlier this year, yet the currency still weakened to fresh multi-decade lows. The significant interest rate gap between the United States and Japan continues to encourage carry trades, allowing investors to borrow cheaply in yen and invest in higher-yielding U.S. assets. Without further policy tightening from the Bank of Japan, the pressure on the yen could quickly re-emerge.

 

Looking ahead, traders will also monitor next week's Japanese wage data and the Bank of Japan's June meeting minutes for further policy signals. In the United States, upcoming manufacturing data, private payrolls, and the July Nonfarm Payrolls report could reshape expectations for the Federal Reserve's September meeting, where markets continue to price in the possibility of another rate hike.
